< The $2 Trillion Deficit Wall Street Can’t Afford to Ignore > Goldman Sachs expects persistent fiscal pressures to keep long-term bond yields elevated. Morgan Stanley sees a potential turning point in asset allocation: higher bond yields could draw capital away from equities if earnings growth weakens. Together, these views suggest that America’s fiscal trajectory deserves greater weight in valuations and portfolio construction. The fiscal arithmetic continues to deteriorate. The Congressional Budget Office estimates a roughly $2 trillion deficit for fiscal 2026, with spending increasing 6% against revenue growth of 3%. Morgan Stanley expects deficits to remain around 6% of GDP through 2027, reflecting limited political appetite for spending cuts or higher taxes. Large financing needs are becoming embedded in the economic outlook. Goldman’s concern centers on the compensation investors require to hold longer-dated debt. Persistent borrowing and inflation uncertainty support a higher term premium, limiting how far long-term financing costs can fall. Shifting Treasury issuance toward shorter maturities does little to address the underlying fiscal imbalance. PIMCO adds an important distinction: recent yield increases have been driven primarily by energy prices and shifting monetary-policy expectations. Fiscal concerns remain a structural vulnerability, with further fiscal expansion posing an additional upside risk to yields. Its latest outlook still finds value in intermediate Treasuries and becomes more constructive on longer maturities as yields rise. My assessment is that sustained deficits raise the hurdle for asset returns. Higher bond yields increase competition for capital, leaving expensive equities more dependent on earnings delivery. I would favor strong free cash flow, manageable refinancing needs and selective exposure to high-quality bonds where yields adequately compensate for interest-rate risk. The clearest warning would be weakening earnings alongside persistently high real yields—a combination that would leave equity valuations increasingly difficult to defend.
